Business overdraft basics

What is a business overdraft?

A business overdraft is a revolving credit limit on your business current account. You can withdraw more than your balance, up to the approved limit, and every deposit into the account reduces what you owe. Once repaid, the limit is available to use again.

Interest is generally charged only on the amount you use, for the days you use it, not on the full limit. That makes an overdraft useful for working capital gaps such as paying suppliers before customers pay you, stocking up for a season or covering salaries in a slow month.

Eligibility

Business overdraft eligibility

An overdraft limit is based on how much money moves through your business. Criteria differ by lender; commonly reviewed factors are:

  • How long the business has been operating.
  • Turnover and regular credits into the business account.
  • Banking behaviour: healthy balances, few bounced cheques and no overdue limits.
  • GST and income tax filings, where applicable.
  • The credit history of the business and its owners.
  • For a secured overdraft, the value of the property, deposit or stock offered.

Documents required for a business overdraft

Lenders ask for KYC, business proof and records of your turnover. The exact list depends on the lender, your business and whether the limit is secured.

For proprietorships

  • KYC of the proprietor: PAN card, Aadhaar or other identity and address proof.
  • Business proof, such as GST registration or Udyam registration.
  • Bank statements of the business account.
  • Income tax returns and GST returns.
How it works

Business overdraft process: step by step

An overdraft is set up as a limit on your account rather than paid out as a lump sum. The usual sequence is:

  1. Requirement and application

You share the limit you need, what it is for and basic details about your business.

  2. Documents and KYC

The lender collects KYC, business proof, bank statements, tax returns and, for a secured limit, details of the security.

  3. Assessment

The lender reviews your cash flow, turnover, banking behaviour and credit reports to decide the limit.

  4. Sanction letter

If approved, you receive the limit, interest rate, tenure, renewal terms and charges in writing. Check how interest is calculated and when it is debited.

  5. Agreement and limit set-up

You sign the agreement and complete any security formalities. The lender sets the limit on your business current account.

  6. Use, repay and renew

You draw and repay as needed. The lender reviews the account periodically and may renew, change or reduce the limit as per the agreement.

Estimate interest

Estimate overdraft interest before you draw

Enter the amount you expect to use, the interest rate from your offer and how many days it will stay unpaid to see the interest for that period.

  • Interest is generally charged only on the amount used, for the days it stays unpaid.
  • Every deposit into the account reduces the amount on which interest is charged.
  • Check how often the lender debits interest, usually monthly, and pay it on time.

Overdraft or cash credit

Business overdraft vs cash credit

Both are revolving working capital limits, but they are set differently. A business overdraft is usually based on your account turnover, financials or security such as property or a deposit. A cash credit limit is usually based on the value of your stock and receivables.

With cash credit, the amount you can draw at any time, called the drawing power, is worked out from your latest stock and receivables statements after the lender's margin. So it can change every month even if the sanctioned limit stays the same.

Under RBI directions, for loans sanctioned or renewed on or after 1 January 2026, regulated lenders cannot levy prepayment charges on an overdraft or cash credit facility if you tell them, within the period stated in your agreement, that you do not want it renewed, and it is closed on the due date.

Overdraft against property

A limit secured by residential or commercial property you own, often used for larger limits.

Overdraft against fixed deposit

A limit secured by your fixed deposit with the lender, usually up to a share of the deposit value.

Cash credit

A working capital limit based on your stock and receivables, with a drawing power that changes as they change.

How to compare business overdraft offers

Overdraft offers differ in more than the rate. When you compare:

  • Check how interest is calculated and how often it is debited.
  • Add up the processing, renewal and other fees over a year, including any charge for low use.
  • Check the renewal terms, and whether the lender can reduce the limit.
  • Compare security requirements: unsecured, property, deposit, or stock and receivables.
  • Think about how much you will actually use. For a one-time need, a business loan may be simpler.

Charges to check in your sanction letter

With an overdraft, fees apply even in months when you draw little. Charges differ by lender, so check each of these in writing:

Processing fee

Charged when the limit is first set up.

Renewal fee

Charged when the limit is reviewed and renewed.

Interest on the amount used

How it is calculated, and how often it is debited to the account.

Penal charges

If you exceed the limit or do not pay interest when due.

Commitment or non-utilisation charges

Some lenders charge if you use very little of the limit. Ask whether this applies.

Valuation, legal and documentation charges

For a secured limit.

What affects your overdraft limit?

  • Turnover and credits into your business account.
  • Banking behaviour and tax filing record.
  • Credit history of the business and its owners.
  • The security offered, if any, and its value.

If you were declined

Why business overdraft applications are declined

Lenders do not always share the exact reason. Common ones include:

  • Low or irregular credits into the business account.
  • Bounced cheques or overdue dues on existing limits.
  • Missing or irregular GST or income tax filings.
  • A low credit score for the business or its owners.
  • A business type the lender does not finance, or insufficient security for the limit requested.

Before you reapply, route business receipts through one business account, avoid bounced cheques, file returns on time and check the credit reports of the business and its owners. A smaller or secured limit may also be easier to approve.

Use an overdraft safely

An overdraft is flexible, which also makes it easy to overuse. Protect your business:

Borrow only from RBI-regulated banks and NBFCs. If you are unsure about a lender, check that it is a bank or an NBFC registered with the RBI.

Check that the lender's name on the sanction letter and agreement matches the lender you applied to, including when you apply through an app or an agent.

Never pay an upfront fee to "get a loan approved". Genuine fees are disclosed in writing by the lender.

Do not share OTPs, PINs, passwords or card details with anyone who calls or messages you about a loan.

Read the loan agreement fully before you sign, and keep a copy of every document you sign.

Use the overdraft for short-term gaps and bring it down regularly. A balance that never falls may be better refinanced as a term loan.

FAQs

Business Overdraft – frequently asked questions

How is a business overdraft different from a business loan?

A business loan is paid out once and repaid in fixed EMIs. A business overdraft is a limit on your account that you can draw from, repay and draw again, with interest generally charged only on the amount used.

Do I pay interest on the full overdraft limit?

Generally no. Interest is usually charged only on the amount you use, for the days it stays unpaid. Some lenders charge a fee if you use very little of the limit, so check the sanction letter.

When is a business overdraft useful?

It helps with short-term gaps such as paying suppliers before customers pay, stocking up for a season, or covering salaries and expenses in a slow month.

Is a business overdraft secured or unsecured?

It can be either. Some lenders offer unsecured overdrafts based on turnover and credit history, while others ask for property, a fixed deposit, or stock and receivables as security.

What is the difference between an overdraft and cash credit?

Both are revolving working capital limits. An overdraft is usually based on account turnover, financials or security such as property, while cash credit is based on the value of your stock and receivables, with a drawing power that changes as they change.

What is drawing power?

Drawing power is the amount you can actually draw from a cash credit or stock-based limit at a given time. It is worked out from your latest stock and receivables statements after the lender's margin, so it can be lower than the sanctioned limit.

How long is a business overdraft sanctioned for?

Usually for a set period, after which the lender reviews your account and may renew, increase, reduce or close the limit as per the agreement. A renewal fee may apply.

Can I close my business overdraft early?

For overdraft and cash credit facilities sanctioned or renewed on or after 1 January 2026, regulated lenders cannot levy prepayment charges if you inform them within the period stated in your agreement that you do not want the facility renewed, and it is closed on the due date.

What documents are needed for a business overdraft?

Usually KYC of the owners, business proof such as GST or Udyam registration, business bank statements, income tax and GST returns, and documents for any security offered.

Why was my business overdraft application rejected?

Common reasons include low or irregular account credits, bounced cheques, missing tax filings, a low credit score for the business or its owners, or not enough security for the limit requested.
